As it isn't in the manual (not that I could see anyway in the online version) I would just assume that it allows you to specify what tool you want to use to display the diffs in. Similar to the way that you can specify what tool you want to use to merge the changes. I guess it is because some people may like the way one merge tool works, but prefer how another tool displays the diffs.
